Buying stock options (Calls and Puts) offers traders leverage and defined risk (you can never lose more than the premium paid). However, because options are derivatives, they do not behave like spot stocks.

Applying stock stop-loss strategies to options (like setting a stop-loss order directly on the option contract) often leads to getting stopped out prematurely due to volatility swings and time decay. In this guide, we'll cover the mechanics of options position sizing.


🧐 The Greeks: Why Options Don't Move 1-to-1 with Stocks

When you buy a Call or Put, its value is determined by multiple factors beyond the stock price. These factors are known as the Greeks:

  • Delta: Measures the expected change in option price per $1.00 move in the underlying stock. A delta of 0.50 means if the stock goes up $1.00, the option premium rises $0.50.
  • Theta: The silent killer. Measures the time decay of the option premium. Every day that passes, the option loses value, even if the stock price remains flat.
  • Vega: Measures sensitivity to Implied Volatility (IV). If IV collapses (e.g., after an earnings release), the option premium will shrink rapidly (known as a "volatility crush").

To manage risk when buying options, use your cash risk budget and treat the premium as a "soft stop."

Step 1: Establish Your Cash Risk

Define exactly how much money you are willing to lose if the trade fails (e.g. 1.5% of a $10,000 account = $150).

Step 2: Set the Underlying Stock Stop-Loss

Plot your support and resistance levels on the underlying stock chart, not the option chart. For example, if you buy a Call on Apple (AAPL) at $200, your stop-loss might be below a daily support level at $190 (a $10 drop).

Step 3: Estimate Option Value at the Stop Price

Calculate what the option contract will be worth if the stock hits your support stop price. You can approximate this using Delta: $$\text{Expected Premium Drop} = \text{Stock Stop Distance} \times \text{Delta}$$

If Delta is 0.40 and the stock drops $10 to your stop: $$\text{Expected Option Drop} = \$10 \times 0.40 = \$4.00 \text{ per share } (\$400 \text{ per contract})$$

Step 4: Size Your Position

Divide your Cash Risk by the expected option contract drop to find the number of contracts to buy: $$\text{Contracts to Purchase} = \frac{\text{Cash Risk}}{\text{Expected Option Drop}}$$

If your Cash Risk is $150 and the expected drop is $400 per contract, you cannot buy a full contract of this specific strike price without exceeding your risk. You must choose a cheaper strike price (with lower Delta) or resize your trade.
